Try something like this:

CREATE OR REPLACE FUNCTION  listofemployeebasedondepartment(id_dept int)
   RETURNS SETOF employee AS
$BODY$
BEGIN

   RETURN QUERY
       SELECT
           *
       FROM
           employee
       WHERE
           id_dept = _id_dept;

   RETURN;
END;
$BODY$
   LANGUAGE 'plpgsql';
